Requirements: (1) Formal documentation at inception covering the hedging relationship, risk management objective, strategy, identification of hedging instrument and hedged item, nature of hedged risk, and effectiveness testing method. (2) The hedging instrument must be an actual derivative (or non-derivative for NI/foreign currency hedges). (3) The hedged item must be a specifically identified recognized asset/liability, firm commitment, forecasted transaction, or net investment. (4) Hedged risk must be one of: overall fair value/cash flow changes, interest rate risk, FX risk, credit risk, or commodity price risk (hedgeable benchmark). (5) The hedge must be highly effective prospectively at inception and must remain highly effective.

Velocity must document that specific WTI swaps hedge identified forecasted barrels of production by month, specify dollar-offset or regression for effectiveness, and verify that the forecasted transaction is probable. For cash flow hedges of forecasted transactions, probability means more likely than not (often interpreted as 70-80%).

Timing is critical — documentation retrofitted after inception is not allowed. The designation date drives when OCI deferral or FV basis adjustment begins. Missing the inception date by even one day forfeits hedge accounting for that relationship.
