An embedded derivative is a contractual provision that causes some or all of the cash flows of a host contract to vary in a way that would be a derivative if it stood alone. ASC 815 requires bifurcation when three conditions are met: (1) the economic characteristics and risks of the embedded derivative are not clearly and closely related to the host, (2) the combined instrument is not measured at fair value through earnings, and (3) a separate instrument with the same terms would itself qualify as a derivative.

Canyon's convertible bond: the conversion option converts the debt into common stock. The equity conversion feature is NOT clearly and closely related to a debt host (equity and debt are economically dissimilar). If the bond is classified as amortized cost, bifurcation is required — the conversion option becomes a separate derivative valued at fair value through P&L, and the host bond uses a discount based on straight-debt yield.

Canyon's supply contract indexed to natural gas prices delivered to a gas-using facility: the commodity-price indexing IS clearly and closely related to the commodity host contract, so no bifurcation. But a contract to deliver aluminum with payment indexed to gold prices would require bifurcation — different commodities.

Common embedded derivatives include equity conversion options, interest rate caps/floors in loans priced outside the host's benchmark, FX provisions in contracts denominated in a third currency, and prepayment options with atypical features.
